Yes, it was an exercise. Two or more boats go out with certain rules of engagement and try to locate each other. When one boat has a firing solution they will most times shoot a water slug (cycle the impulse pump that pushes the torpedo out of the tube) instead of a torpedo then use the underwater telephone to announce the positions of both subs so the referees can decide if it was a kill.
I was on the Wm H. Bates back in the mid 90's when we were getting ready to battle the Japanese in a war game. It seems one of our more advanced 688 class subs went down south earlier to play with those "dumb diesel boats" and got their ass handed to them on a platter. The Bates crew practiced a lot then got ourselves killed right as we entered the exercise area causing our Officer of the Deck to go ape ****. We responded by killing the Japanese boats several times and emerging unscathed for the rest of the exercise.
